How to Calculate Cap Rate in Manila Office Buildings
The capitalization rate is the closest thing commercial real estate has to a universal price signal. It expresses a property's annual net operating income as a percentage of its market value, and it allows an investor to compare an office floor in Ortigas against a warehouse in Cavite against a retail strip in Cebu on a single consistent measure.

It is also one of the most frequently miscalculated figures in the Philippine market, usually because the income side of the equation has been assembled optimistically. A cap rate built on gross rent rather than net operating income, or on full occupancy rather than a realistic vacancy assumption, produces a number that flatters the asset and misleads the buyer. This article sets out how to compute the figure properly for a Metro Manila office building, where cap rates currently sit in this market, and what the number does and does not tell an investor.
The Formula and What Sits Behind It
The calculation itself is simple:
Capitalisation Rate = Net Operating Income ÷ Market Value
An office floor generating ₱6 million in annual net operating income, valued at ₱100 million, carries a cap rate of six per cent. Rearranged, the same relationship values an asset from its income: at a market cap rate of six per cent, ₱6 million of net operating income supports a value of ₱100 million.
The formula's simplicity is deceptive. Everything depends on the rigor applied to net operating income, and that is where Philippine calculations most often go wrong.
Building Net Operating Income Correctly
Net operating income is the income the property generates after all operating costs and before financing, tax, and capital expenditure. For a Manila office building, it is constructed in the following sequence.
Gross potential rent is the annual rent the property would produce at full occupancy at current rates. For a 2,000 square meter floor plate let at ₱1,200 per square meter per month, gross potential rent is ₱28.8 million a year.
Less vacancy and collection loss. This is the line most often omitted, and its omission is not a rounding error. Metro Manila prime and Grade A office vacancy has been running near eighteen per cent, and an underwriting model assuming full occupancy in that environment is not a forecast but a wish. A stabilized vacancy allowance of ten to fifteen per cent is defensible for a well-located Grade A asset; higher is appropriate for secondary buildings or those exposed to a single tenant sector.
Plus other income. CUSA recovered from tenants, parking income, signage rights, antenna and telecommunications licenses, and after-hours air conditioning charges all belong here.
Less operating expenses. Common area maintenance and building services, property management fees, real property tax, building insurance, utilities for common areas, security, and routine repairs. Where CUSA is recovered from tenants, the corresponding cost appears on this line, recovery and expenditure both belong in the model, and netting them off obscures whether the building recovers its costs.
The result is net operating income. Three items must be excluded, and each is regularly and wrongly included.
Debt service is excluded. The cap rate measures the property's performance, not the investor's financing structure. Including mortgage payments produces a leveraged return, which is a different and equally useful metric, but it is not a cap rate and cannot be compared against market cap rates.
Capital expenditure is excluded. Lift replacement, façade works, and major systems renewal are capital items. They belong in a discounted cash flow analysis, not in net operating income.
Depreciation and income tax are excluded. Both are accounting and ownership-level items rather than property-level operating costs.
A Worked Example
Consider a Grade A office floor in a Metro Manila central business district: 2,000 square meters of leasable area, achieving ₱1,200 per square meter per month, with CUSA at ₱200 recovered from tenants and 20 parking slots at ₱6,000 each.

Net operating income: ₱23,277,760
If the asset is offered at ₱380 million, the cap rate is ₱23,277,760 ÷ ₱380,000,000, or approximately 6.1 per cent. At ₱420 million the same income produces approximately 5.5 per cent, and at ₱340 million approximately 6.8 per cent. The relationship is inverse and unforgiving: a higher price for the same income is a lower yield.
The figures above are illustrative. Real property tax varies by local government unit and assessed value, insurance by building and cover, and operating expenditure by building age, systems, and management quality. The structure of the calculation, however, transfers directly.
Where Metro Manila Cap Rates Currently Sit
Published benchmarks for the Metro Manila office market cluster in a range that requires some interpretation, because different houses measure different things.
A cap rate quoted for prime, institutionally held, well-let assets will sit at the tighter end. A broader yield measure across a wider set of buildings, including secondary stock and assets with weaker income profiles, will sit higher. An investor should establish which basis a quoted figure uses before treating it as a benchmark for a specific asset.
The broad conclusion for the current market is that prime Metro Manila office trades in the region of five to six per cent, with secondary and non-prime assets pricing meaningfully wider, and that rates have been stable rather than compressing.
What Moves a Cap Rate
Cap rates express risk, and every factor that makes an income stream more or less certain moves them.
Location and building grade are the primary drivers. A prime Bonifacio Global City tower with international tenants commands a tighter cap rate than a twenty-year-old Grade B building in a secondary district, because the income is more durable.
Tenant covenant and lease profile matter as much as the building. A single multinational tenant on eight years unexpired is a materially safer income stream than eight small tenants on two-year rolling terms, and the market prices that differ. Weighted average unexpired lease term is the metric institutional buyers look at first.
Sector concentration carries particular weight in the Philippines. A building fully let to information technology and business process management tenants offers an attractive covenant profile in a growing market and a correlated one in a contracting market. Interest rates and the cost of capital move cap rates market-wide. When borrowing costs rise, required returns rise with them and values adjust downward for unchanged income.
Asset class produces consistent differentials. Industrial and logistics assets in the Philippines have attracted strong investor interest on the back of e-commerce and near-city distribution demand, while retail pricing varies enormously between dominant regional centers and secondary strip formats.
The Limits of the Measure
Three limitations deserve emphasis before any investor relies on a cap rate.
The first is that it is a snapshot. The cap rate reflects a single year's income against a single point-in-time value. It captures nothing about lease expiry profile, escalation, planned capital expenditure, or the trajectory of the submarket. A six per cent cap rate on an asset with every lease expiring in eighteen months is not comparable to six per cent on an asset with a ten-year weighted average lease term.
The second is Philippine data quality. The country maintains no public register of transaction prices. Cap rate benchmarks are assembled by valuation houses from a limited set of observed transactions, broker intelligence, and professional judgement. They are the best available guide and they are not a market index. A cap rate cited for a submarket with a handful of annual transactions carries substantially more uncertainty than the decimal places suggest.
The third is that the income assumptions are the analysis. Two analysts examining the same building will produce different cap rates because they take different views on stabilized vacancy, achievable rent, and operating cost. The number is only as sound as the assumptions beneath it, which is why any cap rate presented without the underlying net operating income calculation should be treated as marketing rather than analysis.
Cap Rate, Yield, and Return
Three terms circulate interchangeably in the market and mean different things.
The cap rate measures unleveraged property-level return in a single stabilized year. Gross rental yield divides gross annual rent by purchase price, ignores operating costs entirely, and is therefore always higher and considerably less meaningful, it is a screening tool, not a valuation basis. Internal rate of return models the full cash flow across the holding period including acquisition costs, escalation, capital expenditure, financing, and eventual sale, and is the measure institutional investors actually decide on.

The cap rate's value lies in comparability. It is the common language that allows an investor to observe that a Cebu IT park asset is priced 150 basis points wider than a comparable Bonifacio Global City floor, and then to ask whether that differential adequately compensates for the difference in liquidity, tenant depth, and market risk.
Sound cap rate analysis depends less on the arithmetic than on the quality of the inputs, achievable rents, realistic vacancy, verified lease terms, and comparable evidence that actually exists.
